Pretty naive question I suppose but just what prevents one from replacing the 160GB HDD in a DCT6416III with a larger OEM drive?

What is so special about drive already "in the box?"

Is it a formatting issue or what?

As discussed many times on this forum, there was a limitation in the Motorola Firmware to limit the drive size to 160 GB. There is now new firmware available from Motorola that will allow for SATA external drives (discussed in this and the Shaw forums), as well as larger internal drives.

However, that firmware (removal of size limitation) is not yet available/activated on Shaw, Eastlink, or Rogers Atlantic, so call them and ask them when it will be. See similar threads in this and the Shaw forum.
